Synthetic replication was first introduced in Europe in 2001. Synthetic replication is done through a type of exchange traded fund (ETF). An important attribute of this specific type of fund is that it does not hold any underlying securities featured on its benchmark. Instead of holding these securities synthetic ETF’s use derivatives such as swaps to track the underlying index in the process of replication. In replication of these synthetic accounts the return is 100% tied to the ETF it represents. Therefore, the ETF “replicates” the fund’s it is tied to performance. In this process the ETF manager enters a swap contract with an investment bank that agrees to pay the index return in exchange for a small fee. The biggest argued benefit of synthetic ETFS is that they seem to do a more accurate job of tracking indexes, and when used in full replication can allow for less risk/higher return investments. Those that argue against synthetic replication says that it adds counterparty risk, is not fully transparent, and could mislead less experienced investors. For instance Black Scholes theory claims vanilla option pricing can be achieved through the use of stock and zero-coupon bond. A simple example would be if you went to a bank and purchased a synthetic ETF for the purpose of replication. That fund may represent a certain group of stocks in Apple. However, the synthetic ETF is in no way physically attached to Apples stock. The bank you purchased the fund from would largely mirror Apples stock performance 100% through the use of derivatives and swaps in the process of replication and would charge you a fee for it. This is an extremely simple example but does describe the base process of synthetic replication.

SUBSCRIBE to our Google Earth flights channel - https://www.youtube.com/channel/UC6UuCPh7GrXznZi0Hz2YQnQ The roll yield is the yield that a futures investor captures as their long position in a futures contract converges to the spot price; in a backwardated futures market the price rolls up to the spot price, so the roll yield is positive, whereas when the market is in contango the price rolls down to the spot price, so the roll yield is negative. The spot price can stay constant, but the investor will still earn returns from buying discounted futures contracts, which continuously roll up to the constant spot price. For example, suppose the spot price of oil is $58 and the market is inverted because inventories are relatively low. This means the first futures price might be at $57 and the next contract at $56. You go long the front contract as described above. Now suppose a few weeks pass and nothing happens to the spot price. The futures contract you own moves toward the spot price as delivery approaches, and we can assume the spread between the futures stays at a dollar. You sell your maturing futures near the $58 spot price and buy the next future for around $57. Note that in an inverted market you make money from the roll yield even if commodity prices remain unchanged. Roll yield can have a strong impact on the return of futures trading. The contango exhibited in Crude Oil in 2009 explains the discrepancy between the headline spot price increase (bottoming at $35 and topping $80 in the year) and the various tradeable instruments for Crude Oil (such as rolled contracts or longer-dated futures contracts) showing a much lower price increase, because of the strong negative roll yield. The USO ETF (using futures contracts) also failed to replicate Crude Oil's spot price performance.

We ran a 10-year backtest of selling strangles on the S&P 500 to determine whether taking profits or taking losses is more important when attempting to profit by selling strangles. You may remember from my video on the Long Straddle that for a Long Straddle trade, a trader buys two Options on the same stock, a Long Call and a Long Put, both with the same Strike Price and time of expiration. For a Short Straddle, instead of buying both a Call and a Put, the trader sells two Options on the same stock, a Call and a Put, both with the same Strike Price and expiration. Selling both a Call Option and a Put Option creates a range around the current price. If the price of the stock remains within that range, the trade is profitable. In other words, the trade is profitable if the price of the stock does not go above a certain price or below a certain price. The profit or loss from this trade becomes the difference between the up front premium the trader is paid for selling the Options, and the amount that the underlying stock price increases above or falls below the Strike Price. If the price of the underlying stock is exactly at the Strike Price when the options expire, neither Option has any intrinsic value. This means that both Options expire worthless and the trader keeps the full premium that he was paid for the Options as profit. The full premium he was paid up front is his maximum possible profit for this trade. If the price of the underlying stock is not at the Strike Price, one option still has no intrinsic value. However, the other Option does have intrinsic value. This means that the profit the trader made selling the Options declines by that value. If the price of the stock is above the Strike Price, the trader's profit or loss is the Premium that he collected up front selling the options, minus the difference between the current price of the stock and the Strike Price. If the price of the stock is below the Strike Price, the trader's profit or loss is the Premium that he collected up front selling the options, minus the difference between the Strike Price and the current price of the stock. If the price of the stock is above the upper break-even point, the loss on the Call Option exceeds the premium the trader was paid for selling both Options resulting in a loss on the trade. If the price of the stock is below the lower break-even point, the loss on the Put Option exceeds the premium the trader was paid for selling both Options resulting in a loss on the trade. Often a trader will place a Short Straddle trade with the intention of closing the trade before the Options expire by buying back the Options for less money than the amount that he originally sold them for. Sometimes a trader will sell the Options for a Short Straddle when Implied Volatility is higher, which drives up the price of the Options, and then buy the Options back when Implied Volatility, and in turn the price for the Options decreases. For instance, sometimes a trader will sell the Options to open a Short Straddle trade before an earnings report or economic report. The theory is that the expected result from the report has already been priced in. In other words, the price of the stock has already made the move ahead of time that will be generated from the report, providing the results of the report are as expected. In other words, the trader will sell the Options heading into the report when Implied Volatility is still higher, and then buy the Options back after the report is released when the Options have dropped in value from both the decrease in Implied Volatility and the decay from the shrinking time left until the Options expire. Let's look at an example using GLD, the gold ETF. At the time of making this video, GLD is currently $129.09 per share. A trader could place a Short Straddle on GLD by selling the $129 Call Option and selling the $129 Put Option that both expire in about 6 weeks. The Call Option costs $2.54 and the Put Option costs $2.46. Selling both means that the trader collects a total of $5 per share up front for selling the Options. This means that, for the trade to be profitable, the price of GLD must remain within $5 of the $129 Strike Price. In other words, for the trade to be profitable, the price of GLD has to remain above $124 and below $134. The $5 premium the trader was paid up front for the Options is the trader's maximum potential profit. If the price of GLD is at the $129 Strike Price when the options expire, neither Option has any intrinsic value. Index arbitrage is a subset of statistical arbitrage focusing on index components. The idea is that an index (such as S&P 500 or Russell 2000) is made up of several components (in the example, 500 large US stocks picked by S&P to represent the US market) that influence the index price in a different manner. For instance, there are leaders (components that react first to market impact) and laggers (the opposite). As the index is the weighted sum of all components, identifying leaders and laggers can provide a proprietary trader with the opportunity to take positions in these and make money if he/she believes the laggers will eventually rally on the leaders. The challenge being of course to correctly identify these, and to have the technology to act in the marketplace before the price correction takes place. Traders buying into stocks in advance of their joining an index and increasing weight will profit from the rise in demand for the stock when the change takes place. This effect is largely due to the popularity of index tracker funds which buy automatically on these events. The arbitrage opportunity is thus a zero-sum transfer of wealth from passive index investors to arbitrageurs. As index arbitrage becomes more common, and when reweightings occur more frequently, the loss to tracker investors increases. The presence of index arbitrageurs is an argument for active investment which is less vulnerable to this exploitation (but however incurs higher management fees) or for simple buy and hold strategies. Other types of index arbitrage include basis trading, the arbitrage between a current index value (synthetically replicated) and that of its future.

The only negative I've experienced is the fact that you do have to start with a minimum of $1,000.
